Financing Rental Properties The Right Way
Financing rental properties the right way is a video about the two most commonly used ways to finance rental properties for real estate investors. The first way to finance a rental property is Investor A who purchases a $100,000 property and leaves $20,000 in the deal. He starts with $100,000 capital to invest. After 5 houses leaving in $20,000 this investor will run out of money. Investor B finances his rental properties using the BRRRR method which stands for Buy Rehab Rent Refinance Repeat. You are buying a house at a discounted rate and then forcing the appreciation upwards and value up to where the house is appraised at $100,000. So say you bought it for $50,000 then had $20,000 in repairs and then $10,000 in carrying, financing, and closing costs your total liability is now $80,000. The bank will lend you $80,000 or 80% of the $100,000 appraised value loan to value. Now you have a financed house and your original capital to reinvest. Are Interest Only Loans Good For Positively Geared Investment Property? (Ep129)
Interest only loans are used by a lot of investors in order to reduce their monthly cost in order to increase their tax deductions and in order to get the maximum return on investment for their property. All sounds pretty good don’t it? But are interest only loans good for positively geared investment property that exactly what we going to be covering in today episode. So interest only loans have this array of benefits that I am going to talk about in more detail, so let’s have a look at interest only loans and let compare them to principal and interest loans and say whether or not interest-only loans are good for positively geared investment properties? The first thing to understand is that interest only loans lower your monthly repayments significantly. With an interest on the loans you are only paying the interest on the mortgage and you are not paying down any of the principal or the amount that you actually owe, so what this means is because you not paying on top of the interest your loan amount stays the same but also means that you’re repayment are much less. let have a look at an example: a five hundred thousand dollar property being mortgage to you at five percent, (let’s just assume the full loan of five hundred thousand dollars) if you going interests only you going to be paying approximately four hundred and eighty dollars per week, alright that not too bad, four hundred eighty dollars per week. But now let have a look principal and interest if you were to go with the principal and interest loan and try and pay off that loan in twenty years your repayments would go from four hundred and eighty dollars to seven hundred and sixty dollars that is a two hundred and eighty dollars per week increase in your repayments. I don know about you but getting increased in your rental income of two hundred eighty dollars is not an easy thing to do. Make money when you buy. This is absolutely crucial when you invest in real estate - you either need to buy into cash flow, buy into equity, or buy into a combination of the two. Do not do what everyone else does and buy something at market rate for market rent without allowing yourself some room to improve those numbers, and your investment 2. Never fall in love with an investment This is one I see too many people fall victim to. They go out to look for an investment, then see a home they “fall in love” with, despite it being a terrible money-sucking investment. But hey…maybe it’s just really charming, or reminded them of their childhood house, or whatever…point being, if it’s an investment, it’s a BUSINESS. Not a romantic-comedy. You cannot get emotionally attached to a property you’re investing in. 3. Big picture, laster focus While the bigger picture is fine to pay attention to, local markets are much more important. Don’t get too caught up in headlines and following trends because real estate is such a micro-economy. Each property and city is its own individual investment opportunity. While they can trail overall economics, every single property is like its own stock - some are undervalued, some are overvalued, some are going up in value, some are going down…the specifics are what make this type of investment really, really unique. Your market will have its own opportunities outside of everything else that’s going on. 4. Think long term - get a fixed rate loan This is one that I’m a firm believer in. Some people might disagree with this, they might want to take a riskier approach, but my philosophy is simple: buy once and hold. Even though you might be able to get a cheaper loan by going for a 5-10 year Adjustable Rate Mortgage, which means that your interest rate will only be locked in for so many years before it’s adjusted to market rate, it’s much safer to lock in a one-time rate NOW and then hold it. You know your holding cost will at least remain consistent throughout the life of the loan, until you either refinance, pay it off entirely, or sell. 5. Finally, make sure it cash flows. You should focus primarily on your cash flow - how much money are you investing into the deal and how much will that make you every single month. Do NOT barely operate on a thin margin of cash flow unless you’re making a significant amount of equity and have the cash reserves to pay out of pocket if and when something goes wrong. The biggest problem I see happening is when people cash flow a few hundred dollars on their investment, barely scraping by, and then something comes up and wipes out a years worth of profit…even if they made a ton of money by paying down the loan, they need some type of cash flow for it to really make sense. Focus on cash flow, while still taking everything else into consideration. Cash flow first…everything else second, then evaluate the deal from there. 6. Bonus tip…don’t be your tenants best friend. I’m a really, really nice landlord…sometimes too nice. When I first started, I really wanted to be buddy-buddy with my tenants and be the “cool” landlord. No. Bad idea. This is often when you get taken advantage of, even if its not even intended…this is when they start calling for personal favors, extended time on rent, or fixing things that aren’t your responsibility to fix. This often puts you in a difficult position between being a friend and being a business person. And once you’ve opened the friendship floodgates, it’s difficult to shift into the mindset that you’re running a business and that this is your investment. My biggest piece of advice is to treat it strictly as a business - be friendly to your tenants, but do not be friends. Stick to the contract and enforce it. It’ll end up saving you in the long run. How to make money in real estate without flipping houses -Understanding mortgages, LTV & Refinancing
Here is a clip from one of my lessons on understanding how refinancing a home works and how you can make money in real estate without flipping houses. READ ENTIRE DESCRIPTION! It is a long video but watch it all as I go over not only how to invest in real estate for beginners but all the associated aspects from beginning to end. Specifically I explain how I made $100k in 4 months on a property without rehabbing it or fixing it up. I also explain the strategies you can go about to pull equity out of a house without flipping or selling it. Like I said, watch the video as I go in depth on concepts such as LTV, Mortgage insurance, and the various types of refinancing. Honestly a must watch for everyone trying to get into real estate. I had a Real Estate webinar for the citizens last night and I made it mandatory that they watch this lesson as it is crucial. To recap and give you guys some notes. The first main concept to takeaway from this is that you can make money in real estate investing (both short term and long term) without flipping houses. The name of the game is location and comparable home sales. Contrary to popular belief, a home isn’t valued based on what is inside it. So lets say you have the exact same home as your neighbor, but you put $80k into the kitchen remodeling it. If you neighbors home sells for $400k it doesn’t mean your home is worth $480k or more, yours will be the same price give or take 5-10k. Why is this so important? Because if you understand this concept you can see how you can make money in Real Estate without doing any construction or remodeling and focus your efforts to the right areas where sales are going through. This will show you how to spend money on a home responsibly and not put too much into a home if it won’t net you profit. A lot of people put tons of money into their home but fail to realize, every type of neighborhood and home has a sort of cap, so it becomes pointless to put in money after a certain point because the house will never get sold for that much simply because no houses in the neighborhood would sell for that much. That being said, this is how I profited so much off this house without putting any money into it. The next important part is LTV, or Loan To Value, because this will determine first off whether or not you will need to pay mortgage insurance, which can cut into your profits if you decide to turn your house into a rental property and cash flow from it. I explain the formula to calculate LTV in the video, which will help you, understand better but simply, it is how much owed on the loan divided by the value of the home. Understanding this, you can see how if the value of your home goes up, your loan to value will come down and this will allow you to make money if you decide to cash out refinance, getter better rates/lower payment if you do a traditional refinance, or simply eliminate your mortgage insurance payment if you initially put a down payment on the house less than 20% as the home value increased! Lastly, all there was a lot more defined in the video, refinancing and how it can be used to make money in real estate is very important. Refinancing explained: Pretty much paying off your original loan with a new loan from a new lender with the same terms or better, and usually at a lower interest rate. This is great for most homeowners as you can save tons of money in interest as most people originate their home loan at a higher interest rate. Further, beyond lowering the payment, which can help you turn a higher cash flow, you can also refinance your home to pull out equity from the house without selling it, or flipping it in under a year to avoid paying capital gains tax. This is called cash out refinancing or a cash out refinance. That being said though, there are certain ways and limitations to refinancing, especially cash out refinance, and it has to do with your LTV, which is why we go over it!
