A video looking at way you can't simply print money to pay off debt. And what has happened when countries have tried to! And for that matter why a country having debt isn't necessarily a bad thing. The only reason the US has the most debt is because the US dollar is considered the most trust-worthy currency and other countries see the US as a safe place to put their money. It would be worse it countries started buying debt of other countries and stopped putting into the United States. The debt may be a lot but it's actually not something that's an issue. The US will never 'pay-off' its debt because that's not how it works. National debt only becomes an issue if GDP isn't growing, which it is. A more accurate way to see when the debt is an issue is the debt-GDP ration. In which the US is fine in that respect. Whereas Greece and Japan have debt-GDP ratios of over 150%, which is bad. Also, keep in mind that the US owns debt of many other countries. In fact, for every $1 of US debt, the US holds $0.89 of foreign debt. It’s been that way for so long -- over a hundred years -- that we take it for granted. But how did it happen? There are many answers, of course. One is that the United States values the free market over government control of the economy. But here’s a point that is seldom made: It didn’t begin that way Before the country placed its trust in the free market, it trusted the government to make important business decisions. Or to put it another way, only after the government failed repeatedly to promote economic growth and only after private enterprise succeeded where the government failed did the United States start to develop a world beating economy. Let’s look at three telling examples: In 1808 John Jacob Astor formed the American Fur Company and marketed American furs around the world. Europeans adored beaver hats for their peerless warmth and durability. Astor gave them what they wanted. Instead of leaving the fur business to capable entrepreneurs like Astor, the government decided it wanted to be in on the action. So, it subsidized its own fur company run by a self-promoting government official named Thomas McKenney. McKenney should have won the competition. After all, he had the federal government backing him. But while Astor employed hundreds of people and still made a tidy profit, McKenney’s company lost money every year. Finally, Congress in 1822, came to its senses and ended the subsidies for McKenney and his associates. A similar situation developed in the 1840’s around the telegraph. The telegraph was the first step toward the instant communication we have today. Invented by Samuel Morse, the telegraph transmitted sound – as dots and dashes representing letters of the alphabet. Morse built his first telegraph wire between Washington, D.C. and Baltimore with the help of a government grant. Morse, more of an idealist than businessman, agreed to let the government own and operate the telegraph “in the national interest.” But the government steadily lost money each month it operated the telegraph. During 1845, expenditures for the telegraph exceeded revenue by six-to-one and sometimes by ten-to-one. Seeing no value in the invention, Congress turned the money-loser over to private enterprise. In the hands of entrepreneurs, the business took off. Telegraph promoters showed the press how it could instantly report stories occurring hundreds of miles away. Bankers, stock brokers and insurance companies saw how they could instantly monitor investments near and far. And dozens of other valuable uses were soon discovered. As the quality of service improved, telegraph lines were strung across the country – from 40 miles of wire in 1846 to 23,000 miles in 1852. By the 1860s, the U.S. had a transcontinental telegraph wire. And by the end of that decade entrepreneurs had strung a telegraph cable across the Atlantic Ocean. Why didn’t the US government profitably use what Morse had invented? Part of the answer is that the incentives for bureaucrats differ sharply from those of entrepreneurs. When government operated the telegraph, Washington bureaucrats received no profits from the messages they sent, and the cash they lost was the taxpayers’, not their own. With the current political climate being what it is, many of you might be thinking to yourselves- I'll just start my own country. If so, you'd be joining the ranks of Somaliland, Transnistria, and the Principality of Sealand to name a few. But what is the exact process of starting your own country, how can you do so legally, and how can you be recognized by the global community as an independent nation? Welcome to another episode of The Infographics Show- today we're taking a look at how to start your own country. The first step to starting your own country will be territory- after all a country can't really be a country without, well, a countryside. Unfortunately for you all the prime real estate has already been gobbled up, so if you're seeking to form your new country peacefully you're probably going to have to go remote- really remote. Several islands around the South Pacific remain unclaimed by any sovereign state and are today just waiting to be made into independent nations- although given their extreme remoteness, good luck getting basic goods and services there. Alternatively you could look for small parcels of land around the world that rest between major powers yet neither lay claims to. The micro-state of Liberland for example was formed from territory along the Danube that neither Croatia nor Serbia lay claim to. It's size is only 2.7 square miles (7 square kilometers), but with only a handful of citizens there's plenty of space to be sovereign. If you're looking for other available real estate you could take a claim in Bir Tawil which lies between Egypt and Sudan (spoiler alert: it's a barren desert with no access to fresh water), or portions of Antarctica. If none of the available less-than-prime real estate appeals to you, you could always just build your own. Per international law nations can only claim up to 12 miles past their shores- so if you had the money to, you could start dredging up the sea floor and build a brand new island nation of your own. The cost would be staggering, but it is an option available to you. Alternatively you could try your hand at building a floating nation- many architecture firms around the world have drawn up very realistic, if also extremely expensive, plans for floating cities. While the technical know-how is certainly there, the capital is definitely not. But maybe you don't just want to declare independence from your home country, but from the surface world entirely. You could take the Bioshock route and build a city on the seafloor itself and declare yourself sovereign. Whether that's technically feasible with today's technology is a complete toss-up, but legally speaking you would be well within your rights to do so. If you think it would be easier to simply dig down below an existing nation and declare your independence mole-people style, that's probably not going to work as laws dictating just how far down national sovereignty goes aren't very clear- but given that the deepest mines in the world still fall under national sovereignty you're going to at least have to go deeper than the Mponeng gold mine in South Africa, which is 2.5 miles (4 km) deep. At those depths heat from the earth's core raises the temperature to 100 degrees or more (38 celsius), so we hope you like it hot. If so, you have witnessed exchange rates in action, but do you know how they work? Historically the gold standard system had been used, which fixed currency to a select value of gold, held in a vault. The three main systems are the floating, managed and fixed exchange rate systems. The floating system has minimal government intervention, using supply and demand to determine the exchange rate. The managed exchange rate is allowed to be within a permitted band and a fixed exchange rate is usually pegged to a currency with the interest of being competitive in the international market. How would you like to pay $417.00 per sheet of toilet paper? Sound crazy? It’s not as crazy as you may think. Here’s a story of how this happened in Zimbabwe. Around 2000, Robert Mugabe, the President of Zimbabwe, was in need of cash to bribe his enemies and reward his allies. He had to be clever in his approach, given that Zimbabwe’s economy was doing lousy and his people were starving. Sow what did he do? He tapped the country’s printing presses and printed more money. Clever, right? Not so fast. The increase in money supply didn’t equate to an increase in productivity in the Zimbabwean economy, and there was little new investment to create new goods. So, in effect, you had more money chasing the same goods. In other words, you needed more dollars to buy the same stuff as before. Prices began to rise -- drastically. As prices rose, the government printed more money to buy the same goods as before. And the cycle continued. In fact, it got so out of hand that by 2006, prices were rising by over 1,000% per year! Zimbabweans became millionaires, but a million dollars may have only been enough to buy you one chicken during the hyperinflation crisis. It all came crashing down in 2008 when -- given that the Zimbabwean dollar basically ceased to exist -- Mugabe was forced to legalize transactions in foreign currencies. Hyperinflation isn’t unique to Zimbabwe. It has occurred in other countries such as Yugoslavia, China, and Germany throughout history. Transcript: 1 In macroeconomics, we study the economy of one country. 2 Then try to understand how 2 countries interact and trade. 3 And hopefully, understand the global economy. 4 So today, we are going to study the circular flow of income. 5 Let’s make things really simple. 5 Imagine we are alone on an isolated island. There’s no government, no trade, no savings. I told you, it's simple! 6 There’s only firms and households. (2-sector economy: firms + households (closed economy)) 7 Firms provide households with goods and services. 7 Out of thin air? 7 Nah.. 8 Firms gotta get factors of production from households. 8 It can be labor, land, capital or… 8 Face it. Some of us in households are going to be entrepreneurs. (For more information on factors of production: check out this video) 8 So…entrepreneurship. 9 For free? You wish! 9 We don’t get freebies from firms. 9 We don’t provide labor for free either. 10 So there’s money flowing in the opposite direction. 11 Households gotta pay firms for the goods they get. 12 Firms also gotta pay households in the form of wages, rents, interests or profits. 12 But this is a little weird. 12 We don’t spend everything we earn in real life. 13 So let’s add savings. 13 Savings is money we don’t spend. 13 So there’s money flowing out. 14 Hey, savings don’t just sit in banks… 14 Banks invest in firms by lending to them. 14 Cos firms need money to buy capital equipment or cover other costs of production. 14 So there's investments flowing into the economy. 14 Bravo! Awesome! 14 But this is a little too simplified. 15 Let’s add government. (3 sector economy: firms + households + government) 15 Government buys stuff as well. 15 So there’s money flowing in. 16 Government gets money from taxes. 16 Taxes. So there’s money flowing out. 16 Cos for the money we’re paying as taxes, we cannoyt spend it. 17 Lastly, countries interact with one another. 17 Imagine this is an American economy. 18 Let’s add trade. (4 sector economy: firms + households + government + foreign sector) 18 America imports stuff. 18 For example, America can import shoes from China. 18 Shoes flow from China into America. 19 And money spent on imports flows out of America into China. 19 America exports too. 19 America can produce software 19 and export it to foreigners, 20 Money then flows from foreign countries into America. 20 This is America's export earnings. 21 Investments, Government Spending and Export earnings are called Injections. 21 Cos money is flowing in. 22 Savings, taxes and import spending are called leakages or withdrawals. 22 Cos money leaks out of the system. And hey, injections and leakages are sort of related. Investments come from savings. Government spending comes from taxes. America makes money from foreigners by exporting. But foreigners also make money from America when America imports. Wow…no wonder it's Circular Flow of Income It tells us roughly how an economy functions. 23 How do we measure the size of an economy then? 24 By measuring Gross Domestic Product or GDP. 24 GDP is the total value of all final goods and services produced within the borders of a country during a given period. 25 Why must it be FINAL goods and services? Look at the Circular Flow of Income. Who are the major players in an economy? In order of increasing complexity, there are: 2-sector economy: households + firms 3-sector economy: households + firms + government 4-sector economy: households + firms + government + foreign sector There are real goods and services flowing in one direction in the circular flow of income and money flowing in the opposite direction. When money flowing to the country, it's called injections. When money flows out, it's called withdrawals or leakages. Injections consist of government spending, investments and exports. Leakages or withdrawals include imports, taxes and savings. Injections and leakages/withdrawals are related to each other. This is because government spending comes from tax revenues and investments, at least the local component, come from savings. That said, investments can flow from foreign countries in the form of foreign direct investments (FDI). Lastly, while money can flow from foreign countries when we export overseas, money also leaks out of the country because we import. Important definitions: Gross Domestic Product or GDP is the total value of all final goods and services produced within the borders of a country during a given period.
